Examining Cashflow Against Korean Air Lines’ Earnings

In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. The ratio shows us how much a company’s profit exceeds its FCF.

As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. That is not intended to imply we should worry about a positive accrual ratio, but it’s worth noting where the accrual ratio is rather high. That’s because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.

Korean Air Lines has an accrual ratio of -0.11 for the year to December 2023. That indicates that its free cash flow was a fair bit more than its statutory profit. To wit, it produced free cash flow of ₩2.2t during the period, dwarfing its reported profit of ₩1.06t. Korean Air Lines’ free cash flow actually declined over the last year, which is disappointing, like non-biodegradable balloons.

Our Take On Korean Air Lines’ Profit Performance

Korean Air Lines’ accrual ratio is solid, and indicates strong free cash flow, as we discussed, above. Because of this, we think Korean Air Lines’ earnings potential is at least as good as it seems, and maybe even better! Unfortunately, though, its earnings per share actually fell back over the last year. Of course, we’ve only just scratched the surface when it comes to analysing its earnings; one could also consider margins, forecast growth, and return on investment, among other factors. So while earnings quality is important, it’s equally important to consider the risks facing Korean Air Lines at this point in time.
